Cloudflare Initiated at Watchlist: A Great Business at 44 Times Sales
Beating The Bull begins coverage of Cloudflare with a Watchlist rating and an investment score of 68 out of 100. The company is executing as well as almost any growth business in the market. The share price has already moved to reflect that, and then some. The case splits cleanly into two halves.
The bull case: the operating story keeps getting better. June-quarter revenue rose 36% to $696.1 million, up from 27% growth five quarters earlier. Management raised full-year revenue guidance to $2.864-2.870 billion, about 32% growth. Dollar-based net retention climbed to 120%, large customers grew 27% to 4,698, and remaining performance obligations rose 38% to $2.73 billion. More than half of network traffic is now non-human, and the company is building tools for websites to charge AI agents and for agents to pay. The developer platform added nearly two million developers in the quarter alone. The AI-first restructuring announced in May, which cut about 1,100 roles, gives the margin line room to expand from a 13.8% non-GAAP operating margin in Q2. Guidance for Q3 already implies about 17.6%.
The bear case: the price assumes all of that and more. At $358.82 the stock is up about 61% in a year against 32% expected revenue growth, so most of the gain came from a higher multiple. Enterprise value is roughly 44 times 2026 revenue guidance and 34 times 2027 consensus revenue. Non-GAAP gross margin fell 320 basis points year on year to 73.1%. Stock-based pay ran at about 20% of revenue over the last four quarters, more than free cash flow. A simple test shows the problem: five more years of 30% growth, a mature margin and 40 times free cash flow would leave the business worth roughly what it is valued at today. Long-term Treasury yields at their highest since 2007 add pressure on exactly this kind of long-duration asset.
Where the numbers land. The base case, with growth near 29% in 2027 and a 30 times revenue multiple, is worth about $298 per share. The bull case reaches about $416 and the bear case about $143. Weighted 25/50/25, the fair value is around $289, roughly 19.5% below the current price. That skew, with 16% upside against 60% downside, is why the rating is Watchlist rather than Buy.
What would change it. The name becomes interesting near $260, about 26 times 2027 consensus revenue and some 10% below the base-case value. A higher price could also work if Q3 results show margins rising after the restructuring while growth holds above 30%.
