Lumentum (LITE): A Top AI-Optics Franchise, Priced for Perfection

The business

Lumentum makes the indium-phosphide laser chips, transceivers, and optical circuit switches that move data at light speed inside AI data centers. As GPU clusters scale into the hundreds of thousands, copper interconnects run out of bandwidth, forcing a shift to optical connections. Lumentum sits upstream of that shift, in scarce, hard-to-replicate wafer capacity that is currently sold out. NVIDIA validated the thesis directly with a $2 billion strategic investment and a multi-billion-dollar purchase commitment, effectively underwriting Lumentum’s capacity ramp.

The numbers

The inflection is real. Third-quarter revenue hit $808.4 million, up 90% year-over-year, with fourth-quarter guidance pointing to roughly $985 million. Non-GAAP operating margin expanded to 32.2% from about 11% a year earlier, and adjusted EBITDA quadrupled to $293.5 million. A company that was barely breakeven a year ago is now compounding earnings power quickly, with demand outstripping supply by more than 30%, enough to support 15-20% price increases.

The price problem

None of that comes cheap. The stock trades around $706, down 35% from its 52-week high of roughly $1,086, yet still commands about 44 times forward earnings and 134 times trailing earnings. That valuation already assumes years of near-flawless execution. Add roughly 12% of the float sold short, a share count rising from NVIDIA’s preferred shares and convertible debt, and heavy customer concentration in a handful of hyperscalers, and the downside in any growth disappointment looks large and fast. A looming shift toward co-packaged optics, expected around 2028, could also redirect value toward switch-silicon rivals like Broadcom, and rivals including Coherent and Marvell are competing hard for the same hyperscaler budgets.

Where this lands

The probability-weighted fair value sits around $740-800, close to today’s price but with a distribution that runs from roughly $1,270 in a bull scenario down to the $390-520 range if the AI-optics cycle stalls or the multiple resets. That asymmetry, arriving just before an August 11 earnings report with negative near-term momentum, argues against building a full position now.

The call here is Watchlist: a business that checks nearly every quality box, at a price with little margin of safety. A more attractive entry sits in the $600-695 accumulation zone, with $695 doubling as the level NVIDIA itself paid for its preferred stake. The AI-optics thesis looks right. Paying up for it at today’s price is the risk worth avoiding.
